Mine is a 1991 euro 944S2. And I an located in sub tropical southernTaiwan which gets quite hot easily (above 30C degrees). Usually in hot whether, the temperature needle will rise to above the upper white line and approching the red line (usually during red lights when the car is stopped and in neutral gear). As the car is moving again, the needle would drop back to normal (in the middle within 5-10 seconds after the car starts to move). Does this sound like the sensor is malfunctioning or the engine is too hot. How should this be checked?

By your post it seems like you have air in the system as suggested by 944_S_TYPE. However, going by the title of your thread, "temperature needle jumping and unsteady" it sounds like it could be an eletrical problem. If the needle bounces when you go over bumps or just jumps up and down quickly and not gradually, then it is probably a bad ground.

What happens if you give the top of the dashboard above the temp gauge a whack (not too hard) while the needle appears to be misbehaving? If it snaps back to a more reasonable level, then you need to remove the cluster and clean the contacts. Definitely bleed the system regardless -- it's easy to do and having air in there can create big, expen$ive problems. Even more expen$ive on a 16v car.
