Yeah. I'de say that headgasket was blown...
well. After a stripped intake manifold bolt, antifreeze in my eye, and 50,000 ft pound head bolts I finnally got the head off.
After struggling with that it was mostly smooth sailing...
The head will be rebuilt. and a new headgasket is on the way. Because this just wont do.
I mean, that's ALOT of water. and the hole is plainly visible inbetween #2 & 3 cyinders.

No, but a good idea. You can get a valve job done and if you're really interested port / polish the head. From what I've been told that can give you about 20-30 h.p. right there. You could even shave it some to boost compression, but find a shop that knows what the hell they're doing first - and make sure you run high-octane gas!

That hole in the gasket is not what dumped all that coolant into that cylinder. Notice, the fire rings are still intact. That's what keeps your compression in and the coolant out. If the gasket was indeed blown, those rings would be distorted. I'd check to make sure your block or head is not cracked. That's A LOT of water to leak in even if your headgasket was severely blown, which it doesn't appear to be.

Well, maybe...ummm, yea. It looks to me like you might have a bigger problem. I think you should take Joe's advice and search for cracks Probably the head...they're not too expensive on ebay.

There's sure is a hole, but it's one that should be there. Underneath the gasket, the block is all open in that area. Over the years, the coolant and water mix will eat away at the gasket leaving holes in the area and also some corrosion and metal loss on the cylinder head. No big deal in most cases.
3 liter blocks are not open in that area as the cylinder walls are tied together unlike the open individual cylinders in the 2.5 liter blocks.

Joe, so the space around the cylinders is filled with water, right? Then a cracked block would be a crack in one of the cylinder walls?
In the picture of the head, the area around #2 & #3 appears to be more dirty. Think this is contamination from coolant?
